Leading And Lagging Sectors For February 21, 2025

<p>Investors in the United States received a jolt last week as the Consumer Price Index (CPI) came in at 3%, one of the hottest inflation readings in months. The CPI had been steadily declining since topping 9% in 2022, and markets had assumed that the Federal Reserve was on track to get close to the 2% target benchmark by the end of the year.</p>
<p>But this hot print raises some questions. Are these one-off effects from seasonal incidences or consumers getting ahead of potential tariffs? Or are specific inputs like food and energy flashing warning signs of a new inflationary wave?</p>
<p>While one hot CPI report is hardly cause for alarm, it did put investors and consumers on guard. The scars of 9% readings are still fresh in everyone's mind, and a few more hot prints could end any rate cut hopes for 2025. If inflation reignites, some sectors will be better prepared than others.</p>
<p><strong>Here are five sectors to consider avoiding if inflation stays high.</strong></p>
<h2 class="wp-block-heading">Consumer Discretionary</h2>
<p>When inflation roared following the COVID-19 pandemic, consumers buckled down and focused on essentials over luxuries and experiences. Inflation frequently hurts companies in the consumer discretionary sectors that depend on infrequent purchases or have more affordable substitutes. It also erodes purchasing power, giving consumers less income for disposable goods.</p>

<p>The iShares US Consumer Discretionary ETF (NYSE:<a class="ticker" href="https://www.benzinga.com/stock/IYC#NYSE">IYC</a>) chart shows that the sector topped out in November 2021 and failed to make new highs for nearly three years. The ETF has increased 28% over the last 12 months as CPI receded closer to 2%, but a new wave could stifle the sector, especially in industries like automakers, home builders, travel companies, and luxury apparel brands. If inflation continues moving higher in the next few months, consider reducing exposure to stocks like cruise lines, hotels, and specialty retailers.&nbsp;</p>
<h2 class="wp-block-heading">Real Estate Investment Trusts (REITs)</h2>
<p>Thanks to their strong dividends, REITs are sometimes considered an inflation hedge. However, inflation also tends to increase borrowing costs through higher rates, and debt-laden companies like REITs don't enjoy paying more to finance their activities. When borrowing costs rise, REITs may choose to slow down expansion or stop increasing dividend payouts. High rates can also lock homebuyers out of the market as they wait for better financing options.</p>

<p>The Vanguard Real Estate ETF (NYSE:<a class="ticker" href="https://www.benzinga.com/stock/VNQ#NYSE">VNQ</a>) lost 37% between December 2021 and October 2023, showing that REITs aren't immune to hot CPI prints and Fed rate hikes. If inflation stays high, REITs that own high-vacancy properties or are located in stagnant markets would be most at risk of a drawdown.</p>
<p>Commercial REITs are especially at risk as companies often headcount when rates are high, and work-from-home continues to become more standard at large companies (although some are fighting to bring workers back to the office). When researching REITs, avoid companies with high debt levels, a poor property portfolio, and high dividend payout ratios.</p>
<h2 class="wp-block-heading">Biotechnology</h2>
<p>The biotech sector is always a tumultuous place to invest, and periods of high inflation and uncertainty can exacerbate that fact by several degrees. Biotech innovations are expensive and time-consuming, with results often coming months or years down the road. When investors adopt short-term mindsets, sectors like biotech that require extended periods of testing and trials lose favor.</p>

<p>The biotech sector has yet to recover from the bear market of 2022, and persistent inflation and high rates could spell more trouble for the beleaguered industry. Biotech companies chew up capital like dogs on a steak, requiring extensive upfront investment in research and development.</p>
<p>Many early-stage biotechs have no revenue and rely solely on debt to stay afloat. When the cost of supplies and financing rises, these companies often need to sell more stock than they'd prefer, which dilutes existing shareholders. Coupled with the fact that investors seek to reduce risk in uncertain periods, the biotech sector looks dicey to start 2025.</p>
<h2 class="wp-block-heading">Industrials</h2>
<p>Like biotech, the industrial sector has two significant headwinds working against it when inflation is high: long timeframes and capital-intensive projects. Industrial companies build homes, produce heavy equipment, or transport valuable raw goods, all requiring lots of pre-planning and capital.</p>

<p>The SDPR Sector Select Industrial Fund (NYSE:<a class="ticker" href="https://www.benzinga.com/stock/XLI#NYSE">XLI</a>) has enjoyed a nice rebound after trading in a tight range throughout 2022 and 2023. However, if inflation also rebounds, companies in this sector will be forced to pay higher capital costs and may have to put projects on hold. The industrial sector is highly cyclical, and slowdowns often trickle into other market sectors.</p>
<p>Additionally, industrial companies employ large workforces and often have weaker pricing power than sectors less reliant on operational capital. As mentioned above, expensive and time-consuming is a bad combination when inflation or interest rates are high.</p>
<h2 class="wp-block-heading">Utilities</h2>
<p>Utilities are supposed to be a safe sector during market drawdowns – typically. They are a safe haven during bear markets because of their low volatility and reliable dividends. But your typical market drawdown doesn't involve high rates and CPI over 3%, and utilities aren't always the safest hideout in those conditions. The performance of the SDPR Sector Select Utilities ETF (NYSE:<a class="ticker" href="https://www.benzinga.com/stock/XLU#NYSE">XLU</a>) below shows that bear markets aren't always a boon to the sector.</p>

<p>The appeal of utilities comes not from capital appreciation but from the quarterly dividends. Income through dividends creates a bond-like instrument for many investors, who pair utilities with riskier stocks like tech stocks to have both growth and income assets. However, if inflation rises, rates follow, and high rates will make actual bonds like US Treasuries and corporate debt more appealing.</p>
<p>Suppose investors can get a similar yield from a US Treasury bill as a utility stock. In that case, they'll naturally lean toward the Treasury bill, which locks in a coupon payment and guarantees a return of capital once the term ends. Additionally, utilities are debt-laden and subject to heavy regulatory scrutiny. Regulatory lag could hurt these companies&#8217; bottom lines as price increases often must be approved by law.</p>

<p>Wall Street climbed on Thursday, even as the Producer Price Index (PPI) sharply exceeded estimates in January, reigniting concerns <a href="https://www.benzinga.com/economics/macro-economic-events/25/02/43692996/inflation-fears-mount-as-producer-prices-soar-to-35-put-fed-interest-rate-cut-on-ice">over persistent inflationary pressures. </a></p>
<p>Despite the hotter-than-expected PPI reading—up 3.5% year-over-year in January, surpassing the 3.3% forecast—investors found some relief in certain PPI components that influence the Federal Reserve's preferred inflation gauge, which showed signs of <a href="https://www.benzinga.com/economics/macro-economic-events/25/02/43701823/economists-breathe-sigh-of-relief-why-producer-inflation-isnt-as-bad-as-it-seems">cooling compared to December.</a></p>
<p>Investor risk appetite remained supported by expectations of ceasefire talks in Ukraine following a conversation between former President <strong>Donald Trump </strong>and Russian President <strong>Vladimir Putin</strong> a day earlier. </p>
<p>By midday trading in New York, all major indices were in positive territory, with technology stocks leading the gains. Among semiconductor stocks, <strong>Intel Corp.</strong> (NASDAQ:<a class="ticker" href="https://www.benzinga.com/stock/INTC#NASDAQ">INTC</a>) continued to rally, surging 10% after strong performances in prior sessions. </p>
<p>The U.S. chipmaker benefited from renewed buying momentum following comments from Vice President<strong> J.D. Vance</strong>, who indicated that the Trump administration plans to ease regulations to accelerate AI chip innovation in the U.S.</p>
<p>Intel has now soared over 27% this week, tracking its best weekly performance since 1974. </p>
<p>The U.S. dollar extended its decline as Treasury yields pulled back sharply, reversing Wednesday&#8217;s surge.</p>
<p>In commodities, gold edged up 0.4% to $2,918 per ounce, oil remained steady at $71 per barrel, and natural gas surged 2.4% to $3.66 per million British thermal units. </p>
<p>Sentiment in cryptocurrency markets remained subdued, with <strong>Bitcoin</strong> (CRYPTO: <a class="ticker" href="https://www.benzinga.com/quote/btc/usd">BTC</a>) sliding 2.4% to trade below $96,000.</p>

<p>A trade war across North America is about to begin. President <strong>Donald Trump</strong>'s decision to impose a 25% tariff on all imports from Canada and Mexico starting Saturday threatens to disrupt key supply chains across the North American region, with wide-ranging repercussions among <a href="https://www.benzinga.com/government/regulations/25/01/43353698/trump-slaps-25-tariffs-on-canada-mexico-loonie-peso-slide-oil-climbs">trade-intensive sectors. </a></p>
<p>The tariffs directly target two of United States&#8217; largest trading partners. In 2023, the U.S. imported $480 billion worth of goods from Mexico, making it America&#8217;s top import source, while $429.6 billion in goods came from Canada, ranking third behind China.</p>
<p>Analysts and economists warn that the consequences could be severe for economies and may effect industries from automobiles and industrials to health care and consumer goods.</p>
<h3 class="wp-block-heading">Uncertainty Looms As Markets Await Further Details</h3>
<p><strong>Joseph Brusuelas</strong>, chief economist at RSM, said that markets are failing to grasp the long-term economic risks.</p>
<p>&#8220;The market will not be able to have it both ways on tariffs and trade wars for long. Tariffs can&#8217;t be both a negotiating tactic and an offset that raises revenues to finance tax cuts. It&#8217;s a polite fiction that depends on the willing suspension of disbelief by the investment community that is simply not sustainable,&#8221; Brusuelas said.</p>
<p>Brusuelas highlighted how tariff-related concerns surged in corporate earnings discussions, with industrials and health care sectors seeing the highest mentions. </p>
<p>&#8220;Investors are confused by the unclear tariff rollouts from the Trump administration,&#8221; said <strong>Boris Kovacevic</strong>, global macro strategist at Convera, adding that the lack of clarity from the White House is making market pricing difficult.</p>
<p>Currency markets reacted immediately to the announcement. The Mexican peso has fallen by over 1% against the dollar since Thursday&#8217;s tariff announcement, while the Canadian dollar weakened 0.6%.</p>
<p>&#8220;The Canadian dollar and the Mexican peso will likely act as buffers to help each country deal with the ensuing negative terms-of-trade shock, as the prices of Canadian and Mexican exports are likely to fall. &nbsp;Economic activity will likely decelerate in both countries and higher inflation is also likely,&#8221; said Bank of America economist <strong>Carlos Capistran. </strong></p>
<p>Betting markets now indicate near-certainty that the U.S. will impose tariffs on both Mexico and Canada this year. Data from CFTC-regulated betting platform Kalshi shows odds of tariffs on Mexico surging to 96% on Jan. 31, up from 83% just a day earlier.</p>

<h3 class="wp-block-heading">Mexico, Canada May Face Heavy Economic Damage, US Auto Industry Most At Risk</h3>
<p>The economic damage of such tariff measures could be significant. In a note shared Friday, Goldman Sachs estimated that GDP in Canada and Mexico could drop by 1%-4%, with prices rising up to 2% due to the increased costs of goods.</p>
<p>For the U.S., the tariffs would raise the overall tariff rate by 7.3 percentage points, leading to a 0.7% increase in core personal consumption expenditures prices, the Fed&#8217;s key measure of inflation, and a 0.4% drag on GDP.</p>
<p>Automakers such as <strong>General Motors Co.</strong> (NYSE:<a class="ticker" href="https://www.benzinga.com/stock/GM#NYSE">GM</a>) and <strong>Ford Motor Co. </strong>(NYSE:<a class="ticker" href="https://www.benzinga.com/stock/F#NYSE">F</a>) rely heavily on parts and vehicles imported from both countries.</p>
<p>&#8220;Our estimates serve as a reminder of the sizable economic and market risks associated with Trump's trade proposals,&#8221; wrote economist<strong> Joseph Briggs</strong>. </p>
<p>According to Goldman Sachs, in 2024, the U.S. produced 10.19 million vehicles domestically but sold 16.03 million, meaning that 5.85 million vehicles were imported, mainly from Canada and Mexico. </p>
<p>With an average sales price of $45,000 per vehicle, the total value of auto imports exceeded $2.6 trillion, according to their calculation. </p>
<p>The 25% tariff could add billions in costs to automakers, forcing them to either raise vehicle prices or absorb the cost and cut margins. Consumers could soon feel the impact at dealerships, as higher tariffs translate to more expensive cars.</p>

Meanwhile, investor attention shifted to <a href="https://www.benzinga.com/markets/forex">forex and gold markets.</a></p>
<p>The greenback is experiencing its worst weekly performance since July 2023, as President <strong>Donald Trump</strong> refrained from imposing new tariffs during his first week and escalated pressure on the Federal Reserve, urging the central bank to lower interest rates. The U.S. dollar index – tracked by the <strong>Invesco DB USD Index Bullish Fund ETF </strong>(NYSE:<a class="ticker" href="https://www.benzinga.com/stock/UUP#NYSE">UUP</a>) – dropped 0.7% on Friday, extending its weekly decline to 1.7%.</p>
<p>Adding to the dollar's downward momentum, the Bank of Japan raised interest rates by 25 basis points to 0.5%, the highest level since 2008, in a move that broadly met expectations.</p>
<p>Gold capitalized on the dollar's weakness and rising tensions between the president and the central bank, marking another week of strong gains and approaching all-time highs. <p>A warning came from the University of Michigan's consumer survey, which downwardly revised the January consumer confidence indicator and pointed to increasing trends of households making purchases in advance to avoid potential price hikes <a href="https://www.benzinga.com/economics/macro-economic-events/25/01/43197024/consumer-confidence-declines-as-buying-in-advance-trends-grow">linked to tariffs.</a></p>
